I took my tire off to check why it was flat. Then noticed the panel inside near the side skirts is rusted to hell. I have general collision knowledge but have no clue where to start with this mess. If you press on it the pieces break off.

Cut out any rusted metal and weld in new metal. Seal, prime, paint (optional) and then hit it with a couple coats of rubberized undercoating. You will want to take the skirt off and see the extent of the rust under the skirt. It is common for them to rust under the skirts too.
 
Both of the responses above are correct

Pretty much to do any repair you will have to see how much rust you have and remove it. I would take off the skirt and such to check . When you decide to repair the rust, you do need to remove all the rust otherwise it will spread and come back usually. you will need to cut it out and around it. Then choose your method of repair(metal or fiberglass).

Cut it out and patch it up. Done.
 
Sand or grind out the rust cut around the holes in the metal. Then reweld some sheet metal sand prime and paint get some touch up rino bedding. That will seal it or from road grime.
